Thanks, I'm going for 2nd. I was convinced it was correct, but an American colleague is adamant it's wrong. Perhaps punctuation is different across the pond?
I've just done a quick check - articles on the BBC website always use the first as do articles in today's copy of "The Times."

If the quotation does not include any punctuation, the closing inverted commas should precede any punctuation marks that the sentence requires. If a complete sentence in quotes comes at the end of a larger sentence, the final stop should be inside the inverted commas. Thus, The answer was, “You can't wash your hands in a buffalo.” She replied, “Your jokes are execrable.”
